In order to get financing for college education, students need to have a higher salary than their parents did, at least until they graduate. The problem is that once you graduate on time, you may find yourself without enough money to pay off your student loans. Once you do, you’ll start getting charged high interest rates, sometimes as much as the annual percentage rate may be for some credit cards. That’s where refinancing comes in. Here’s how it works: Say you borrowed $25,000 to go to school and graduated on June 30th. You started making payments on July 1st, using the minimum amount due of $50 per month, and on August 1st you begin paying only late fees, not the principal balance. Eventually, after 25 years, your total amount paid would be around $9,000 and assuming no additional charges, you’d have paid about $2400 in interest. Instead, say you refinance your loan before it matures, paying only $100 each month until it is completely paid off, thus saving $1000 in interest payments. Now you’re still paying out $50 per month, but since you’ve now paid off a portion of the loan, you can reduce your monthly payment. At the end of 10 years, you’d have paid $5475 instead of $9000. If you continue to make these small adjustments over the next few decades, and you don’t miss any payments, you will have paid off your principle in less than half the time.
To help you decide whether or not a student loan is right for you, LendingClub provides the following information depending on the type of loan:
Federal Family Education Loan (FFEL) – These loans are guaranteed by the U.S. government, and carry fixed interest rates. Your monthly payments will never change throughout the term of repayment. You can use your federal family education loan funds for tuition, room, board, books, supplies, and other educational expenses.
Direct Subsidized Student Loan – A subsidized loan is an FFEL with a fixed interest rate. Your monthly payment is adjusted based on the cost of attending school and your financial need. You may qualify for a subsidy if you demonstrate exceptional circumstances that prevent you from finding employment or earning sufficient income. Direct unsubsidized loans do not receive subsidies. Your monthly payment will fluctuate based on changes in the overall economy and the rise and fall of commodity prices. Private lenders set the interest rate on direct unsubsidized loans, but the interest rate for subsidized loans is set by the government.
Direct Unsubsidized Student Loan – Like a direct subsidized loan, a direct unsubsidized loan does not receive a subsidy. Private lenders set the actual interest rate. Your monthly payments will vary based on changes in the market and the overall economy. Your lender may charge your account if you default on your payment obligations.
Government Guaranteed Student Loan (GLSL) – GLSLs are offered by private banks and finance companies. Federal loans administered by the Department of Education offer low interest rates, flexible repayment options, and lower application requirements.
